Your friend is right. Dual Layer DVD-R/+R hold 8.5 gigs, where single layer ones hold 4.7 gigs. As Mod God said, an original Xbox DVD drive will read the single layer discs, but not the dual ones.
Short answer:
Yes you can play live with a chipped Xbox and a large hard drive that is locked.
Long answer:
When a Xbox is chipped, the first thing that loads is the chip. A chip holds more then one bios, and you choose which bios you want to load. A hacked bios lets you do all sorts of cool stuff, including playing backup game discs and games off your hard drive. The retail bios (the one that is in your Xbox now) lets you do the whole Live thing. So you can only play live if you have the original game in the Xbox DVD drive and you loaded the retail bios off your mod chip. _________________ Xbox Version 1.6
