xbox live is built in your xbox, and you must be retail and run retail games to use it and not getting banned.

xbox connect and xlink kai run on your computer, and allow you to play online via system link, and you are allowed to play backups, mods, etc...

Basically, a tunneling program like xbconnect or xlink kai, use the system link option, just like you were hooked up to a local network.
